What is CFA Level 1 Quants Reading 3?
Reading 3 — Benchmarking Returns — answers two exam favourites: (1) Did the investor or the manager earn the return — money-weighted (IRR) vs time-weighted? (2) How do security market indexes work — price vs total return, and five weighting methods?
GIPS prefers TWR when clients control cash flows. Indian mutual-fund statements make this concrete: your SIP XIRR is MWR; the scheme CAGR on the factsheet is time-based. SEBI requires TRI benchmarks — never judge a fund against a price-only index. Taught by Deepak Goyal, CFA & FRM.
Money-Weighted vs Time-Weighted Return
MWR = investor's return (IRR). TWR = manager's / investment return (compound growth of $1).
| Feature | MWR | TWR |
|---|---|---|
| Also called | Dollar-weighted / IRR | Compound growth of $1 |
| Cash-flow timing | Affects the result | Does not (periods equal weight) |
| Best for | Manager controls flows (e.g. PE) | Clients control flows — GIPS default |
| India example | SIP XIRR | Fund factsheet CAGR |
| Book example | 13.86% IRR | 15.84% linked HPRs |
Security Market Indexes & Weighting
Five steps to build an index: objective → constituents → weighting → calculations → maintenance. Link returns: (1+R1)(1+R2)… − 1.
| Method | Who dominates | Examples |
|---|---|---|
| Price-weighted | Highest-priced stocks | DJIA, Nikkei 225 |
| Equal-weighted | Equal vote; small-cap tilt | Value Line, FT Ordinary |
| Market-cap | Largest companies | S&P 500 |
| Float-adjusted cap | Largest investable float | Nifty 50, Sensex |
| Fundamental | Largest by earnings/dividends/etc. | Value strategies |
Same stocks, same year can show price-weighted 12.5%, equal-weighted 13.5%, market-cap 18.13%. Rebalancing restores weights (mainly equal & fundamental); reconstitution changes members.
Common Reading 3 Exam Traps
Not netting same-date flows
Purchase and dividend on one date = one net CF for IRR.
All cash flows same sign
IRR needs money in and out on opposite sides.
Starting next HPR at old value
After a deposit, start from post-deposit value (e.g. 2 × $120 = $240).
Root by subperiods for TWR
Four quarterly HPRs in one year → no 4th root; exponent is 1 ÷ years.
Judging managers with MWR
Clients time flows — use TWR unless the manager controls capital.
Benchmarking vs price index
Funds get dividends; use a total return index (SEBI TRI rule).

How Indian CFA candidates should practise
RBei Classes is based at B100, Noida Sector 52, Noida, UP 201301 and serves CFA aspirants across India (Delhi NCR, Mumbai, Bengaluru, Hyderabad, Chennai, Pune and online worldwide) with live + recorded coaching.
Reading 3 sticks when you use local data: RBI T-bill auctions, FBIL USD/INR, NSE/Nifty factsheets, and your own mutual-fund SIP XIRR. The Real-Data Assignment PDF and Excel playground on this page are built for that workflow. For full Level I prep, see CFA coaching, the Level 1 syllabus, and CFA coaching in Delhi NCR.

Reading 3 — Frequently asked
Reading 3 (Benchmarking Returns) covers Module 3.1 money-weighted (IRR) vs time-weighted returns — when to use each under GIPS — and Module 3.2 security market indexes: price vs total return, five weighting methods, rebalancing and reconstitution.
MWR is the IRR of the portfolio cash flows — the return the investor earned, affected by deposit/withdrawal timing. TWR is the compound growth of $1, linking subperiod HPRs so client cash flows do not distort manager performance. GIPS prefers TWR by default.
Timing rule: money added before a strong period → MWR > TWR; money added before a weak period → MWR < TWR. Indian example: your SIP XIRR (MWR) often differs from the fund factsheet CAGR (time-based).
Funds receive dividends; a price index ignores them, so the fund looks better than it is. Benchmark against a total return index. In India, SEBI requires TRI benchmarks for mutual funds.
Price-weighted (DJIA, Nikkei 225), equal-weighted, market-cap-weighted (S&P 500), float-adjusted market-cap (Nifty 50, Sensex), and fundamental-weighted (earnings, dividends, etc.). Same stocks can produce different returns under each method.
Yes. Formula sheet, concept map, comparison tables, exam traps, flashcards, forward links, real-data assignment and Benchmarking Playground Excel are free on this page from RBei Classes.
Compute XIRR on a mutual-fund SIP statement and compare with the scheme return; compare Nifty 50 price vs TRI vs equal-weight one-year returns; and study free-float weights using the Nifty 50 factsheet — tasks are in the Real-Data Assignment PDF.
